What is MACD?


MACD (Moving Average Convergence Divergence) is a widely used technical analysis tool that helps traders identify shifts in the strength, direction, momentum, and duration of a trend in financial markets. It’s commonly applied in forex, stock, and commodity trading to spot potential buying and selling opportunities.

What is the MACD indicator? 


Key Components of the MACD Indicator:

  1. MACD Line:

    • The MACD line is calculated by subtracting the 26-period Exponential Moving Average (EMA) from the 12-period EMA. It shows the difference between the two EMAs and reflects the momentum of the market.
  2. Signal Line:

    • The signal line is the 9-period EMA of the MACD line. It acts as a trigger for potential buy or sell signals, with traders looking for crossovers between the MACD line and the signal line.
  3. Histogram:

    • The histogram visually displays the gap between the MACD line and the signal line. A positive histogram (when the MACD is above the signal line) indicates bullish momentum, while a negative histogram (when the MACD is below the signal line) shows bearish momentum.

How the MACD Indicator Works:

  • Bullish Signal: When the MACD line crosses above the signal line, it suggests rising upward momentum, often seen as a buy signal.
  • Bearish Signal: When the MACD line crosses below the signal line, it indicates increasing downward momentum, considered a sell signal.
  • Divergence: If the asset's price moves in the opposite direction of the MACD, it can signal a potential trend reversal. For example, if prices are rising but the MACD is falling, it might indicate weakening momentum and a possible downturn.
  • Centerline Crossovers: When the MACD line crosses above the zero line, it shows that the short-term average is higher than the long-term average, signaling bullish conditions. Conversely, a cross below the zero line indicates bearish conditions.

How to read MACD graphs


MACD Line and Signal Line

  • MACD Line: Calculated by subtracting the 26-period Exponential Moving Average (EMA) from the 12-period EMA.

How to Read Crossovers:

Histogram

  • Negative Histogram (below zero): Shows the MACD line is below the signal line, indicating bearish momentum.
  • Growing Histogram: Taller bars signal increasing momentum in the current trend (up or down).
  • Shrinking Histogram: Shortening bars suggest weakening momentum and could hint at a potential reversal.

Zero Line Crossovers

The zero line (or centerline) helps show the relationship between the short-term and long-term moving averages.

How to Read the Zero Line:

  • MACD Line Above Zero: When the MACD line crosses above the zero line, the short-term average is above the long-term average, indicating bullish conditions.
  • MACD Line Below Zero: When the MACD line crosses below the zero line, the short-term average is below the long-term average, signaling bearish conditions.



 Divergence Between MACD and Price

  • Bullish Divergence: When the price makes lower lows, but the MACD makes higher lows, it may signal an upcoming upward reversal.
  • Bearish Divergence: When the price makes higher highs, but the MACD shows lower highs, it could indicate a possible downward reversal.
